...Moody's Investors Service downgraded to A# from Aa# the government bond ratings and country ceiling for foreign currency bank deposit ceiling of Iceland. Both the bond ratings and ceiling remain under review for possible downgrade. "In recent weeks, the unprecedented seizing up of global credit markets has compounded the difficulties of Icelandic banks and considerably complicated the task of the government to restore financial stability," says Moody's Vice President Kenneth Orchard, lead analyst for Iceland. "While the sources of the crisis were well i dentified, its severity is clearly magnified by current global financial market disl ocations. In such circumstances, the long term credit standing of the country depends on the authorities' crisis management skills and the extent to which the government's balance sheet will be durably impaired, both in absolute and com parative terms," adds Orchard.     ...In June 2009, the Icelandic government came to an agreement with the UK and the Netherlands to cover the re-payment of their residents' deposits in a failed Icelandic bank, Landsbanki. The agreement, which meant a significant increase in the country's government debt, was met with popular and political resistance in Iceland. The Icelandic parliament is now in the final stages of amending the bill for the agreement. The amendment will place a limit on the government's debt service on an annual basis, as well as providing some insurance if the size of the debt is significantly more than expected. The amendment also formalises a mechanism for renegotiating the agreement if the economic recovery is weaker than forecast. Moody's considers the amendments to be mildly positive for the government's Baa1 rating. The debt service limits should support fiscal sustainability, although some outstanding challenges mean the negative outlook remains. 2 ...

    ...for the Icelandic banking system remains negative. This reflects our opinion of the significant challenges still lying ahead in terms of rebuilding the country's banking sector. Moreover, the Icelandic credit environment has weakened dramatically as demonstrated by the number of corporate insolvencies, which more than doubled in the first four months of this year from the respective period of 2008. Also, the debt servicing capacity of Icelandic households is rapidly declining, driven by rising unemployment, weaker house prices and a weakened Icelandic krona. The negative outlook expresses Moody's expectations for the fundamental credit conditions in the Icelandic banking system over the next 12 to 18 months.
